Volatility Has Regimes
Financial markets alternate between periods of low volatility (calm, steady trends or tight ranges) and high volatility (sharp moves, wide ranges, rapid reversals). These regimes tend to persist. Low-volatility periods cluster together, and high-volatility periods cluster together. This clustering, known in statistics as volatility clustering or GARCH effects, means that today's volatility is a strong predictor of tomorrow's volatility.
This persistence is exploitable. If the market is currently in a low-volatility regime, it is likely to remain low-volatility for a while. If it is in a high-volatility regime, it is likely to remain high-volatility. The transition between regimes is where the most interesting trading dynamics occur.
Strategy Performance Varies by Regime
Momentum strategies perform best during trending, moderate-to-high volatility regimes. They get chopped up during low-volatility, range-bound conditions. Mean reversion strategies perform best during low-volatility, range-bound conditions. They get destroyed during trending, high-volatility moves. Volatility breakout strategies perform best at the transition from low to high volatility.
If you are using a single strategy, your performance is at the mercy of the volatility regime. If you can identify the current regime and select the appropriate strategy, your performance becomes more consistent across market environments.
Measuring Volatility Regime
Several indicators help classify the current regime. ATR (Average True Range) measures the average daily range over a lookback period. Bollinger Band width measures volatility relative to a moving average. Historical volatility measures the standard deviation of returns. The VIX, for equity markets, measures implied volatility from options prices.
For crypto, where options markets are less developed, historical volatility and ATR are the primary tools. A simple regime classification: if current 20-day ATR is above its 50-day average, volatility is expanding. If below, it is contracting. Expanding volatility favors trend-following. Contracting volatility favors mean reversion and anticipation of the next expansion.
The Volatility Squeeze
One of the most tradeable volatility patterns is the squeeze: a period of unusually compressed volatility that precedes an explosive move. When Bollinger Bands contract to their narrowest point in weeks or months, the market is coiled. The direction of the subsequent breakout is uncertain, but the magnitude is often significant because the compressed volatility builds energy that releases in a rapid expansion.
Identifying squeezes across a large universe of assets and positioning for the subsequent breakout (often with a momentum confirmation trigger) is a strategy with a long track record across equities, commodities, and crypto.
Position Sizing by Volatility
Regardless of strategy, position sizing should adjust to the volatility regime. In high-volatility environments, smaller positions maintain the same dollar risk. In low-volatility environments, larger positions are needed to achieve the same dollar risk. This volatility-adjusted sizing keeps your risk exposure consistent even as market conditions change, which is essential for sustainable long-term performance.
