The Economic Policy Uncertainty Index
Academic economists have constructed quantitative measures of policy uncertainty by analyzing newspaper coverage of economic policy-related terms. The Economic Policy Uncertainty (EPU) index, developed by Baker, Bloom, and Davis, tracks the frequency of articles discussing economic policy uncertainty across major newspapers. When the index spikes, it means the media is reporting more uncertainty about future policy, which captures events like contested elections, major regulatory debates, and geopolitical confrontations.
The EPU index has a documented relationship with asset prices. Higher policy uncertainty is associated with lower equity valuations (higher risk premiums), wider credit spreads, and higher volatility. The relationship is not instantaneous. Markets can absorb gradual increases in uncertainty, but sharp spikes tend to trigger repricing across multiple asset classes.
How Different Assets Respond
Equities tend to underperform in the months leading up to major elections and policy decisions. The uncertainty discount on stocks averages 3-5% in the 60 days before a US presidential election, based on historical analysis. This discount reflects the range of possible policy outcomes and the market's inability to position confidently until the outcome is known. After the election, regardless of which party wins, equities typically rally as the uncertainty premium unwinds.
Bonds respond differently depending on the type of uncertainty. Fiscal policy uncertainty (will taxes change? will spending change?) primarily affects the long end of the yield curve. Monetary policy uncertainty affects the short end. During contested fiscal debates (debt ceiling negotiations, major spending bills), the term premium on long bonds increases, pushing yields higher and prices lower. During monetary policy uncertainty, short rates become more volatile but the effect on long bonds is muted.
Crypto's response to political uncertainty is more complex and has evolved over time. In its earlier years, crypto was relatively insensitive to political events. As the crypto market has grown and its correlation with traditional risk assets has increased, political uncertainty now affects crypto more directly. Crypto-specific political events (regulatory proposals, enforcement actions) create large price movements because they directly affect the operating environment for the entire asset class.
Prediction Markets as an Uncertainty Meter
Prediction markets provide a real-time, market-priced view of political probabilities. Unlike polls, which measure opinions, prediction markets measure where people are willing to put money. When a prediction market for "Will Congress pass bill X?" trades at 50%, the market is maximally uncertain about the outcome. When it trades at 85%, most of the uncertainty has been resolved.
The rate of change in prediction market prices is itself a useful signal. A prediction market that moves from 50% to 65% over a week tells you that new information is being incorporated and uncertainty is decreasing. This decrease in uncertainty should, all else equal, be positive for asset prices in the affected sector, since the uncertainty premium is shrinking.
Sector-Specific Political Risk
Different sectors have different sensitivities to political events. Healthcare stocks are sensitive to drug pricing legislation. Energy stocks respond to regulatory changes around drilling, pipelines, and renewable energy mandates. Financial stocks move on banking regulation proposals. And crypto is sensitive to SEC enforcement actions, stablecoin legislation, and tax policy.
The trading opportunity comes from understanding which political events affect which sectors and watching prediction markets for those events. If a prediction market for crypto-favorable legislation moves from 40% to 60% over a month, crypto assets should, on average, reprice upward to reflect the increased probability of a favorable regulatory environment. The prediction market gives you a more timely and continuously updated view of this probability than waiting for legislative vote counts or committee reports.
Practical Approach
Monitor the political events that are most likely to affect your portfolio. For each event, check whether prediction markets exist and what they indicate about probabilities and uncertainty. When prediction market probabilities shift rapidly, pay attention, the market is incorporating new information that may not yet be reflected in asset prices.
The lead time between prediction market moves and asset price moves varies. For well-followed events (presidential elections, Fed decisions), asset markets are efficient and prediction market moves are quickly reflected. For less-followed events (committee votes, regulatory rule changes), the lag can be longer, creating windows where prediction market information has not yet been fully priced into the relevant assets.
