Commodity ETFs are convenient but they come with a hidden cost that many investors do not understand until it shows up in their returns. The tracking error between a commodity ETF and the spot price of the underlying commodity can be substantial over time.
Most commodity ETFs do not hold the physical commodity. Instead, they hold futures contracts that they roll forward periodically. This rolling process is where the tracking error comes from. When the futures market is in contango (futures prices higher than spot), each roll involves selling a cheaper expiring contract and buying a more expensive further-dated contract. This creates a negative roll yield that drags on returns over time.
The oil market provides the most dramatic example. The USO oil ETF famously lost enormous value during the 2020 oil crash, not just because oil prices fell, but because extreme contango made the roll costs devastating. Investors who bought USO expecting it to track crude oil prices were shocked to discover that the ETF could lose money even when oil prices were rising, because the roll yield was eating their returns.
Backwardation (futures prices lower than spot) creates the opposite effect. When you roll from an expiring contract to a cheaper further-dated contract, you benefit from positive roll yield. Agricultural commodities and energy sometimes enter backwardation during supply disruptions, which can actually make the ETF outperform the spot price.
Physically-backed commodity ETFs like gold and silver ETFs (GLD, SLV) do not have this roll problem because they hold actual bars of metal in vaults. Their tracking error is minimal and comes mainly from management fees. This is one reason why gold ETFs are so popular compared to other commodity ETFs. The product structure actually works well.
For crypto, this tracking issue is relevant when considering crypto ETFs and futures-based products. Bitcoin futures ETFs face the same contango drag as oil futures ETFs. During periods of bullish sentiment, Bitcoin futures trade at a premium to spot (contango), and the roll cost erodes returns. Spot Bitcoin ETFs avoid this issue entirely, which is why the approval of spot ETFs was considered such a significant development.
Multi-commodity ETFs that hold baskets of different commodities can mask individual tracking errors. A diversified commodity ETF might have decent headline performance while individual components are experiencing significant tracking error. Reading the fund prospectus and understanding the roll methodology is essential before investing in any commodity ETF.
The bottom line: commodity ETFs are useful tools for getting commodity exposure, but they are not perfect substitutes for owning the spot commodity. Understanding the futures curve dynamics and roll costs helps you choose the right product and set realistic return expectations.
